From blue water to blue sky and the sun revolving earth, there are so many illusions we encounter on a daily basis. I’d like to discuss three illusions in the financial markets that we encounter regularly but hardly take cognizance of.

Illusion 1: A 10% rate of return is always better than a 2% rate of return

Everyone loves a higher rate of return on their investments, and so we believe that if we get a 10% rate of return on an investment, we are better off than when we get a 2% rate of return. It’s a myth and doesn’t always hold good! It’s a classic case of optical illusion in financial markets.

    One article detailing the Watch’s progress recently reported that research firm IDC stated Apple saw a 71% decline in Watch sales in calendar Q3 2016 compared to the prior-year period. As seen in the table below, the wearables segment actually increased its unit shipments despite Apple’s drop, thanks to gains from Fitbit (NYSE:FIT), Samsung (OTC:SSNLF), Garmin (NASDAQ:GRMN), and others.

    Some of the management and investment lessons that we can learn from the exploits of NXP Semiconductors are:

    Market share does not translate into profit share. Apple (NASDAQ:AAPL) is a great example where their market share in the smart phone market is lot less compared to the likes of Samsung (OTC:SSNLF), but they garner 80% of all the industry profits. There is likely to be more consolidation in the semiconductor industry given the low concentration ratio (Also, read more on this topic here – Market Concentration). NXP teaches us the importance of understanding revenue and operating income of individual business units and learning about macroeconomic trends. Be decisive, as Warren Buffett would say, don’t dawdle. And, never let a crisis go to waste.

    According to PYPL S-1, its list of competitors is far too large to list in this article. Payments is a very competitive market. We believe the TAM is large enough for many players to reach sufficient scale and succeed. We also believe PYPL will continue to succeed for the following reasons:

    PYPL has a massive two-sided network, including consumers and merchants. PYPL was as also voted one of the best global brands by Interbrand for 2015. There has been a slew of large-tech companies introducing payment offerings in recent years. The list includes Apple Pay (NASDAQ:AAPL), Android Pay (NASDAQ:GOOG) (NASDAQ:GOOGL) and Samsung Pay (OTC:SSNLF) to name a few. These companies don’t have direct payment relationships with both consumers and merchants. These large-tech companies typically leverage off existing infrastructure; most of the time, Braintree is providing the back-end processing. User engagement has continued to grow and shown in the below chart (Source: PYPL). Venmo and Xoom (NASDAQ:XOOM) has strengthened PYPL consumer platform. Braintree and Paydiant have strengthened PYPL merchant platform, and Braintree is taking on Stripe (Private:STRIP).

    In actuality, we think the reverse is true for several reasons. We believe that there is a higher level of investor neglect in the small cap space, and neglect, in an investment sense, creates valuation discounts from fair value. Small cap names are less well-known and understood.
